XP can, sure. Vista, probably not: Winsxs would kill you.

i can get xp pro sp3 under 2 GB using Vlite and i think my vista version is 3 BG ultimate
ill have a dig around in google and see how i get xp on the usb dongle stick

have the flash drive plugged in and format your computer choosing the flash drive thing as your partition and make shure your motherboard can boot off a usb??????
